You need to have Custom Firmware to run an iso off your memory stick.

You need custom firmware to run games from memory stick. To get custom firmware, you first need to "downgrade" to version 1.50 and then you can upgrade to a custom firmware like 3.71 M33. To downgrade from 3.50, you have 2 options: 1) If you have a copy of the PSP game Lumines (an older, unpatched version) you can use it to downgrade. (Lumines Downgrade link: http://forums.maxconsole.net/showthread.php?t=67074&highlight=downgrade+3.50+lumines+illuminati ) 2) Read up on "Pandora's Battery", and you can use it to downgrade your PSP. (Pandora Link: http://forums.maxconsole.net/showthread.php?t=76186).

After you are at 1.50, upgrade to custom firmware 3.71 with this file: http://exophase.com/files/psp/release.rar

When you unzip it, read the readme, it has some pretty good directions for installing, and you should have no problem if you follow the directions carefully.
